I think your analysis of the song is very accurate. In 1988 there was a lot of racism towards Asians, Latin Americans, and especially black people. There were a lot of stereotypes towards black people. In the song, the line "Thinkin' every nigg* is sellin' narcotics" shows how police thought almost everyone was selling drugs.
